Tcase Grinding - Chain replacement?

I shifted into 4-wheel the other day and my 242 tcase was out of oil. Its been leaking. I completely forgot to check it.
Anyways, I start hearing this clicking sound when I drive. Speads up as I go. I take off the t-case and crack it open and I find the chain off the gears. Hmmm.
My question is, why did it slip off in the first place. I notice a lot of metal shavings. The inner wall of the tcase is scared from the chain I think, and the metal shavings appear "dirty brown."
Here are some pics of the chain. The first one show one side of the chain that appears to have been worn. I notice some sharp edges. The other side of the chain appears flat across (from one link to another) *see my little illustration with red lines*
Does this require a new chain?? I hope not, but right now I can slip that chai on and off the gears when both gear sets are lined up where they should be... that aint cool cuz what keeps the chain on?
Suggestions? Anyone know what the sides of the chain are supposed to look like?
